I used to MUD on permadeath MUDs back in the day and it was awesome. Same thing with the Diablo Ironman servers. In Most MMOs there are generally enough people around calling for alternate ruleset servers, with things like permadeath, to make it worthwhile.
In this case I'd tweak to give the character X number of lives between levels (say 3 for argument sake) to account for lag and other problems out of your control. So, as long as you make it to your next level, than your lives reset and off you go again. Also, allowing people to keep a portion of their XP (say 25%) helps soften the blow of rerolling. While it is painful, it's also brings forth the new challenges that go with it. The focus isn't the end-game, it's getting there.
And griefers can be dealt with in all kinds of ways from the players and the game itself. One of the MUDs used an automated system so that the more evil points a player racked up - attacking other players, and more for killing them, and yet more for looting them - would give them several flags starting with WANTED all the way up to OUTLAW. So not only were players allowed to attack them on site with out taking any evil points themselves the game would send out mobs after them to harry and attack them from time to time as well. If you managed to get to OUTLAW you were pretty much doomed as the game would send out ninjas after you and you were walking billboard to be attacked by everyone else. This kept the griefing quotient in check quite well.
So, yeah, I'm interested as hell in this game! Let's see some footage.
